You can upgrade the hard drive, but it needs to be SCSI. I am unsure of what the maximum hard drive size is. Games can be run from the HD, but they need to be formatted as if they were a GD-ROM disc using the GD-Workshop program in the official SDK. The Katana can be set to load one game from the HD independent of a PC and GD-Workshop, but whenever you want to load another game, you have to configure it via GD-Workshop.

If you are not going to develop on it I would suggest not buying one. They are not really great as game playing devices. A normal DC with a GD-ROM emulator as developed by OzOnE and cybdyn in this thread would be a much better solution. And also much cheaper. So if I where you I'd hold out for a bit and see if they get that sorted.

The Katana's primary feature is really the integration with the IDE and hardware breakpoints for development.

4GB SCSI HDD, or bigger one that will only be detected a 4GB. It can hold two 2GB partitions. This is the info in the DOCs.
